Why were localizations for the English market usually toned down in difficulty? Is it because Japanese people think Americans are stupid or some other reason.

It was mostly rpg's that did that as the genre was still very niche in the western console market at the time. There are plenty of other games like Streets of Rage 3 here where they were made way harder outside of Japan largely people just renting a game and beating it
