The FMVs and static backgrounds was the real focus of aesthetics spectacle.
The 3D sprites were always considered blocky. But smart people also realized they were designed that way on purpose for the sake of being expressive and vivid when working with a low poly count.

I don't believe that's the main reason, the main reason is tradition and scale.

In most older FF games, except maybe 6, all the world sprites are less detailed than the combat sprites. The main reason is because you can create the world from a higher point of view, a scale at which you don't need to worry about smaller details, a scale which makes things look bigger than they are, and a scale which makes handling everything about the world easier. The combat sprites can be more detailed because the focus is on a smaller scale.

FF7 applied the same logic to 3D. There is absolutely ZERO technical reason why they couldn't have used the higher res combat models in the game world; but now you'd have to build the entire world at a different scale, which is the whole reason why those mods that put the combat models in the game world do not work at all unless you're a blind retard.

This is what people don't understand. The game's environments were "flat" but still had depth in that depending on the area the characters could be pretty far away from the camera. The giant Popeye arms and basic gouraud shading allowed the field models to be easily visible all the time and have their emotions, conveyed through their arms like SNES 2D sprites often did, instantly readable over the highly detailed pre-rendered backdrops.

it's obvious that squaresoft was getting their 3d bearings and decided that since gouraud shading let them render the most polygons/sec they'd try that mostly. later games relied on texturing much more heavily. that being said, ff7 looks fantastic
