Why was everyone in the fifth gen so obsessed with "muh grafix" that they abandoned old genres of games, and championed games like Toshindin and Ridge Racer over Virtua Fighter and Daytona on Saturn on the basis of graphics alone?

Because people love novelty because it's the ultimate shallow quick gratification. They like their shiny brand new toys more than anything else and will get obsessed with it at the detriment of the games themselves. This was true then and it's still true now, except it was more prominent back then because 3D made a huge difference in countless ways.

The transition to 3d wasn't just a matter of graphics, it allowed for completely different types of games than were previously possible. And frankly a lot of the early 3d games sucked because nobody knew how to make them yet. Hell, if graphics ability (3d or 2d) had been the primary concern the Playstation wouldn't have won that generation.

Many developers, even more so than the publishers, wanted to explore and develop new and fresh gameplay mechanics that the 3rd dimension offered. Too bad it cut off the developers that still wanted to explore and build on what came before, but it was somewhat necessary for the medium to continue evolving.
3D sold systems at the time, of course console developers wanted to push that.

Must have been marketing. Some of the first games I ever owned were somewhat boring 3d flight sims, I didn't think anything of them. They were ok time wasters. I then played a proper 2d game flight game, Afterburner (which was probably 8 years old at the time) at an arcade and was blown away by how much better it was than any of my flight games. I was too young to be reading magazines trying to sell people on ugly games, though.

I've played VF, I never did play Toshinden. But I do remember Virtua Fighter's arcade popularity being tied strongly to it being the first 3d fighter.

It's true. Graphics are always the main reason of attraction, most of the times anyway. And especially when VF came out, that was mind-blowing.
However, VF continued to get releases, and gathered a cult following, because the gameplay is also good.
Toshinden was just meh and it's why it didn't develop a real fanbase.
