Because jewel cases are cheaper because they're already mass produced, and it's much more economical to store & ship, and ultimately display units that are 1/6 the size of the longboxes.

I remember a story/rumor that Sega of America bought out the remaining stock of the plastic long boxes available, in hopes to screw over Sony and give themselves an edge in the US market. So to adjust, Sony switched over to the cardboard/plastic long boxes, before ultimately using the much cheaper CD jewel cases.

That's silly. Sega was struggling, and they probably had many leftovers from the Sega CD.
Sony could have manufactured their own longboxes if they needed to (in fact I believe the longbox for PS are a bit different from the SS, but I might be wrong).
Anyway, the answer is because it was cheaper.
At that point in time CDs were common enough, most people actually preferred the normal jewel CD cases, since you could store them in CD shelves and stuff.
Also, at that point longboxes were kind of synonymous with overpriced CD systems, like Sega CD, Saturn and 3DO.
So from both a financial stand point and a marketing one, it was a good decision.

Ne, we just had a thick jewelcase with playstation branding on the front part of the spine. Saturn had long boxes, though. Don't know if they switched those.

Silly, yes. Stupid even, but that's Sega. They were really desperate to get any edge over their competition at the time. As you can see the initial long boxes are all the same. Sony went to a plastic game holder with cardboard cover once Sega bought out the remaining stock (before the Holiday season). An example would be the original release of Resident Evil in the US which had that type of box. I think 3DO boxes were just a long cardboard box, but inside a standard CD jewel case

In the UK (and I guess other PAL countries) we had 'fat' jewel cases, similar to Dreamcast games.

I can't remember if we had long boxes initially. I never had any.
