In Mario and Luigi: Super Saga one of the characters always makes a long pause before referring to Birdo as female. Also I'm pretty sure in most Japanese versions of games, Birdo is never directly referred to as a female or with feminine pronouns. Also the Birdo trophy in Smash Bros. Brawl states that Birdo is of an "indeterminate gender". I think Western localizations try to downplay these sorts of references, but in Japan Birdo is presented as a transsexual. The Japanese are known for being much more tolerant of this sort of thing.
So I guess Yoshi is bi or pansexual... Does that ruin your childhood memories or something?

According to Captain Rainbow on the Wii; which was a first party title made by Skip

Birdo is a guy who feels and believe he's a girl; but is aware he was created as a guy. You have to get him out of jail because Mappo the robot arrested him for indecency and misrepresentation. So Birdo tells you to go to his house and get the "vibrating object" (which is censored) to prove to mappo that he's actually a girl.

Mappo then gets embarassed and let's him free. After freeing him, you get embarassed that you had to lie to mappo. Birdo is one among many characters who have washed up on the island and wishes that his dreams comes true; like the rest of the inhabitants. That people will stop making fun of him and that he gets his rise to stardom so (s)he can be with its best friend, Yoshi

You develop relationships with each character. Birdo trusts you because you accept him (well from then on you save him, Birdo is addressed as "her") for who he/she is.

So in the end, Birdo is a guy. But he actually admits that and says he feels and believes he's a girl; so therefore he will be a girl. It makes more sense in Japanese than English but I think you got the idea
