It was a cheap accessory that had half the code on the receiver. I think my friends just got that alongside the original Xbox since to get the console and a game was already expensive, so to get some value getting the remote too would at least provide more. Back then, we used to bootleg a lot of DVDs from the filesharing programs, and we all used to watch a lot of martial arts flicks on the Xbox. I distinctly remember discovering Battle Royale one night there.

It was just a USB IR receiver, nothing more. I even used one on a MythTV PC, for the lulz. The DVD player simply refused to work if it wasn't there.
(But I never taped up the loose wires of the genuine XBOX plug that I rigged up, so later it shorted some USB pins, which fucked up booting the PC in a way I never thought possible. Everything was fine again after I unplugged it.)

The dongle contains a ROM with an XBE which provides some functions for the DVD playback application. However, the XBE is not standalone.

Why would they not just put this little < 512kiB library on the harddisk? Why another ROM which contains the program? One could think it is to allow them to upgrade the application easily, but the real reason seems to be different: licensing. As the label on the back notes: "Made under license from Dolby Laboratories". By including the software in the DVD Remote kit, they didn't have to pay the DVD Forum (and apparently also Dolby) for every Xbox sold, but just for every DVD Remote kit sold[1]. This allowed them to keep the cost of the Xbox down.

Additionally the dongle contains an IR receiver to receive commands from the Remote control.

I think the DP vs HDMI thing is more of a piracy concern, I think HDMI is forced mostly by TV service providers that still think it's necessary to do everything they can to keep people from trying to record TV and movies. Manufacturers have to pay a fee to the DVD consortium for each machine sold if it includes DVD playback.

Microsoft got around this by making DVD optional and selling the remote separately. Therefore it doesn't qualify as a device with DVD playback according to the rules and law.

The only reason Sony could do it for PS2 is because they are part of the DVD consortium and helped designed DVDs. Therefote Sony doesn't have to pay fees while their competitors do.

It's why Nintendo opted to use DVD Mini discs for the gamecube. DVD mini discs are exempt from paying a fee. Only machines with standard DVD discs must pay. So nintendo avoided it too.
