Let me preface this by saying that I don't play HoMM III competitively, so I chose my favorite town based on comfiness and fun instead on cost efficiency and viable strategies.
So, my favorite is Rampart.

From a gameplay perspective, they have one fantastic (Elves), four good (Centaurs, Pegasi, Unicorns, Dragons), one mediocre (Dendroids) and one shitty creature type (Dwarves) in their rooster. A good portion of their heroes start with Archery skill (and I love using Ranged units because I'm a cheapskate that doesn't love losing units) and have a good chance to get Earth Magic. Kyrre is one of the three heroes in the game that have the Logistics specialization, which I consider to be one of the best specializations in the game (especially important when you are not allowed to use mobility spells).

The town is also a looker - the aesthetic and atmosphere of Rampart enforced by Paul Romero's amazing soundtrack all serve to make you feel like you are in harmony with nature. The glade surrounded by misty woodland in which the town is located looks so comfy that you can almost smell the earthy fragrance just by looking at the screen. Another thing that I really like is how, as you gradually build up your city, the forest gradually expands to reclaim the clearing and two dwellings (Enchanted Spring and Dragon Cliffs) drastically change the landscape, making the area even more rugged and beautiful.

You know, I never though about it, but yeah - Dungeon is a great faction for sieging castles (not that you'd be doing that too often).

Gunnar may be a brainlet canonically, but he starts with Tactics so he can't be that dumb.
