PC Engine has always been able to produce what most people consider "16bit" IE 5th gen graphics, any of picrel wouldn't look out of place on the SNES or MegaDrive. The shitty looking early PC Engine games tended to be more because of tiny Hu-Card storage than the system not being up for it. Can't have beautiful graphics unless you have enough storage for the sprites and backgrounds.
>What stopped other PC Engine CD games from looking like this?
Well it uses an Arcade Card for one thing. CD's hold around 600MB of storage but what can be loaded on screen at once is limited by RAM. PC Engine CD has 64kb of RAM, Super CD Card adds 256kb of RAM and the Arcade Card gives it a titanic 2MB of RAM which lets you put a lot more detail into a single loaded level.

Judging and marketing consoles with bits alone was stupid. It was clearly a generational leap for home console hardware regardless.

It's good, a lot more variety than some people think but it is hurt over here by just how many CD games rely on text / audio that has never been translated, it had a very strong RPG library too that is rarely mentioned because of that..
