What would the fantasy genre look like in a fantasy world? Would it even exist? If in some world where magic exists, wouldn't all of what we call fantasy be realistic fiction? Are there any books that actually touch on that?

It would only be 'realistic fiction' if they chose to envision a world without magic. Who's to say they wouldn't imagine worlds even more magical or technologically advanced than their own?

They literally have this in the LOTR, the hobbits and elves sing songs about the fantastical ancient times.

This is my favorite interpretation because it's the funniest. Autistic teenagers draw Mary Sue OCs in our world, but in fantasy worlds and such the autistic teenagers draw guys who have menial office jobs and no power whatsoever. Then screen caps of their elseworld-deviantarts get posted onto elseworld-forums and they get called cringe.
