Gensokyo was once part of the real world, somewhere in Japan, around the year 1870 (says Kaguya's profile) a barrier was created engulfing Gensokyo and all of the mythological creatures because people started showing disbelief, and this somehow creates critical existence failures in fantasy creatures so they moved in.

Now people and objects randomly get into the barrier every once in a while because it's not perfect, mostly objects. The humans who get in (and don't get eaten by youkai) get toured around by Reimu and get to live in the Human Village.
