Late '80s was truly the golden age of videogames for Japan. Lots of videogame companies, regardless of their size and budget, competed against each other to bring out the funnest yet more innovative games on the market. During that era, lots of games were churned out and I do believe each one of them deserve praise for the potential they held.
Now, just imagine what would've happened if ZUN (2010's ZUN, I mean) found himself in those years and decided to help Taito out with his advanced knowledge.

What happened, though? What caused them to stop being known for innovation and great games and drop to their current status of mediocrity?

That's only because their top employee became conceited and greedy, they saw the laid-back life American programmers enjoyed and began imitating them while completely disregarding the Japanese work ethics. Back then everyone was willing to give up their privileges if this was for the good of the company.
Look at this, this was Shigeru Miyamoto's workplace in 1989.
Can you imagine how many people would want to make this sacrifice today, in 2010? I can assure you nobody would want to work as a producer unless he's given his own 10 sqm office. See, it's greed that ruined Japanese companies. Nowadays nobody sees them as an opportunity to make good games and turn their dreams into reality, they just think of them as the easiest way to live the good life and make big bucks.

No, there are plenty of amazing games coming out and companies are still competing with each other.

I don't remember any gaming programming company being laid back; except maybe Ion Storm...
Half of them work 10 hours or more and up to 16 hours a day at deadlines. They're given unhealthy snackfoods and energy drinks so that they won't leave their offices to stop working.

If you can't find them yourself then you don't need to be playing video games.

Period.

Well, relatively speaking American programmers had it much better than Japanese ones.
Without going too much into details, have you ever heard of American programmers filling the unused ROM data with insults to their employers and other nasty shit to vent their frustration? Because back in the day, this was common practice among Japanese programmers.

You mean the insults thing? I thought it was common knowledge by now, there's many sites (even English ones) among the ones dealing with retrogaming that routinely report new findings.
