There are three scenarios: if the fighting is in Gensokyo, there is no way the military could win. If the fighting takes place outside of Gensokyo, much of the offensive power is lost from Gensokyo as most of the lesser youkai and the magic-users are powerless. Stronger youkai may even be affected, though probably not enough to still put up an overwhelming battle.

We also have the question of who will fight. Foremost, the Netherworld would be sealed-off, that is not a question but a given. The military would probably not go to war against the Human Village unless they took up arms against them specifically. Reimu would definitely fight but, as mentioned, she might be powerless outside of Gensokyo. As odd as it sounds, Remilia and SDM would probably comprise the bulk-force of a composed military if they don't recede - although Yukari is Yukari, Remilia is more respected amongst youkai of the Forest and we can't be sure that the fanon is right and all Touhoues know each other.

I think the real fight will happen like this: after an initial attempt at invasion, Reimu will clean all of their clocks and get Yukari to seal all entrances to the Great Hakurei Border entirely. The next move is then whether the military can discern some way of opening the Border again.

If they find a way to break the Border rather than merely open it, then Gensokyo is dead, unless the rumors about the last dragon-god inhabitting the Great Border is true.

That's a topic worth arguing. Gensokyo is closed space, yes, but the question is how it exists in terms of the physical world.

If it merely exists alongside the real world as a 1:1 ratio, then its spontaneous manifestation will have a good deal of material overlap with whatever it already there. We could see more than half of a major city littered with remnants of the Forest or Magic and the Youkai Mountains. If the elevations have changed due to human engineering, parts of gensokyo may try to appear underground or will fall a few meters; most likely no structures will survive.

It may be even worse if the poket space is "small" and the whole scope of Gensokyo will rapidly expand to fit its the real world dimensions: not only will the above situation possible occur, but the rapid expansion will tear things apart, ensuring that whatever could have survived by "just appearing" will die by moving too fast to stay together or crashing into something and being ripped by the force.

Then we also have severe problems that come with the loss of the Border such as the collapse of magic and many spiritual devices (disruption by the electromagnetic field generated by human power grids and electronic transmissions) and the destruction of a number of youkai (e.g., fairies will probably suffer the worst; it's a real toss up as to whether a tsukumogami such as Medicine will continue to function). We'd still be looking at some bleak problems.

AND THERE ARE WORSE PROBLEMS STILL. Even if peace is made between Gensokyo and the Japanese, the Lunar Capital will probably watch the situation with terrible trepidation. Their secret will surely leak-out one way or another and who knows what they might try to do to stop the "impure Earth" from truly discovering their existence on the dark side of the Moon. They may already have discovered how to bring down massive and powerful borders ...

What if we're looking at this all the wrong way to begin with, what if the land that comprises Gensokyo doesn't quite exist itself and is only a manifestation of the boarder? In that case, everyone in Gensokyo would just fall back into the real world in locations relative to where they were standing in Gensokyo.
