I like my Gensokyo to be a depressing grimdark place, where a small circle of youkai and human brought together by a powerful duo of shrine maiden and witch break the rules and become friends. Sort of like a cheetah making friends with a gazelle.

Agree with the atmosphere, but not quite with the "depressing" part. To me, depressing equals filling in forms, taxes and unemployment - I see nothing even vaguely depressing in Grimsokyo.

You can't have a realistic Gensokyo, because of Sakuya.

Sakuya and the horrid misuse of her "time stop" powers would destroy just about everything.

Time is fragile yet she just mucks about with it whenever she pleases. Everything that happens gets woven into the fabric of time and she just freezes it and removes/rearranges and goes on like nothing happened. Sooner or later Time will start to unravel and everything will go to shit faster than you can say "PAD".
Realistic Gensokyo would end the fucking Universe.

In a realistic Gensokyo, you could bypass that by saying Sakuya only appears to stop time - what she actually does is move outside of time, ie. only in the first three dimensions. She appears to stop time since from her point of view she remains at the same point in time, and from others' points of view changes occur instantaneously. But that's just a theory.

... and as Anon once pointed out, time isn't really the fourth dimension. It's only assumed to be for the sake of the example.
