The original dwarven people were not hideous at all. They were very handsome and they were agile.

The dwarf you see today is more commonly known as a midget and they are to some degree a separate race from the dwarf of ancient times. Look at Peter Dinklage for example, he is the closest well known example of a dwarf that has retained most of the original features of ancient dwarves. His arms and legs are proportioned well, he's of a strong and stocky build, and if trained properly then he would be a formidable fighter in hand to hand combat.

Here's what happened. Man's genocidal rampage against the ancient dwarves nearly destroyed the entire race, but there were a few survivors and these survivors were enslaved by the men. Having sex with a dwarf was not encouraged behavior because they were seen as less than human. The men who did breed (through rape) with the dwarven women were men who had no other options, these were mostly mentally retarded men or just extremely unattractive men. This went on for many, many years and eventually the dwarven people had become so diluted with the DNA of the scum of man that their appearance began to become increasingly worse and their bodies increasingly frail and disproportionate.

This is why many modern dwarves look like they have down syndrome and have limbs that are poorly proportioned and almost look swollen. A sad fate indeed.
