Options are a contract to buy or sell 100 shares at a specific price, with an expiry date on the contract. There are three inputs that determine the fair market value of a contact being: strike price, expiry date, and volatility of the underlying stock. Tickers that are more volatile/uncertain have a higher IV (implied volatility) on their contracts than a more consistent one. Likewise, a long-dated contract will have more premium associated with it, because there is more time for the volatility to do its job and move up and down.

Stocks do not move randomly, but can be roughly approximated by a stochastic process (eg random movements up and down) for math purposes. Flip a coin, if heads +1, if tails -1. That is also a stochastic process. But over time, the values will "average out" and tend towards a normal distribution; values will cluster around the middle with a few outliers the further out you go. Using picrel as an example, we can project where we expect SPY to go based on its ATR (average true range, a measure of volatility) using sqrt(N) x ATR.

Why is this useful? Using standard deviations, there is a handy thing called the 68-95-99.7 rule. Within a band of one stdev (half up and half down) 68% of the results occur! If you go out to two stdevs, 95% of the outcomes fall in that band, and so on. But MOST of the time stocks close within that one stdev band. If you were to buy a straddle (call and put on the ATM strike), look at the breakevens - these will tell you where the market is "pricing in" the boundary of where the stock will move by that date. It isn't always correct (68% of the time it is) so if you buy something beyond that, it is almost impossible to make money and you become a perpetual gambler. But if you try to buy something inside that region, the market is efficient and the premiums are so high, you won't make money even if you're right.

You can take the partial derivative of the Black-Scholes pricing model and solve it to model how the option price should vary as these inputs change. Solving for each variable, you get the greeks. These are the sensitivity to things changing, eg Delta describes how the contract value will change as the stock price goes up and down. Theta is negative if you're long is time decay. Vega is volatility and Gamma is how Delta changes w.r.t price. Think of price as the "position", delta as the "velocity" and gamma as the "acceleration". There are also second order greeks (that only market makers really worry about), which are how the greeks themselves change over time. Rho is how it changes from interest rates, but even a 2-year LEAPS contract with the interest rate hikes barely moved things. Nobody cares about Rho.

IV and volatility are hard to quantify, but I always imagine it as the "value needed to make the rest of the formula work". It's the only thing you don't know ahead of time (since you can control the strike and expiry date you enter at). It's also thought of as the premium for the option seller, the risk involved for writing the contract. It also means that on the buy side, it can be quite risky. Using ERs as an example, the IV is lower before and after, but higher during. Like I said above, it's possible to time the exact price and expiry with earnings, but still lose money because of IV crush. People who don't understand the math side of this will lose every single time. Surprises can happen, but they're just common enough to keep people hooked even though it's a losing way to do it long term. Hence why there are spreads like condors and calendars.

In picrel, you can see what a monthly projection would look like. By Feb and Mar 1st, you can see within 30 days, the candle either started or ended pretty damn close to that line. We have a bullish bias because a simple trend line (EMA on default settings) is also bullish. Again, there are better models you can use in all cases. From now until March 22th, I forecast the price moving to somewhere between 497.30 and 525.26 (was going to do April but easter fucks it up). If you look at the current straddle price (511P and 511C) your breakevens are $500.71 and $521.29. In my opinion the way to do this is to figure out the breakeven of the market (don't forget transaction costs) and then set a price that falls outside that range, eg you are still net profitable if the price moves past what the market expects. In most cases this is only a few dollars, maybe $5-10, for a lot of risk.

So it's not perfectly exact, but it gives you a very good idea of where the price might be headed. If you were to trade this, I'd be neutral, to slightly bullish, but only because it looks like the EMA has flattened out - the price is consolidating and will probably crab for a bit before breaking up or down.

So to answer the original questions, IV is higher because of the risk associated with it. The stock price will often gap up or down violently. Option writers demand compensation for this increased risk, which makes the price rise, and as a result the IV must also rise to accommodate the pricing formula. Supply and demand / liquidity of options will also affect price; you want to trade things with a tight bid/ask spread. Keep in mind that it's only an estimate and market conditions can vary. People also forget ERs can crab, which is why you can't just buy a big straddle and win every time.

It's just a convention. For example, covered call writers usually look at 25 delta and set up big walls around those points. The really cool thing about options is that you can choose EXACTLY what risks you are exposed to. By the way, the rate that Theta increases (that is, an accelerating amount of value lost every day) really starts to pick up around 30-45 days and especially within 12-15 days.
