You've almost got it. The cash they receive from maturing bonds / MBS are actually payments from the Treasury's Reserve account (TGA), since they pay both the maturing bonds directly and indirectly through fannie/freddie. The fed can't have an account with itself since cash is a claim on its own reserves, so when it "gets paid" with an iou to itself, it gets shredded.

So let's say $45B in MBS mature in a month, they have a $35B tightening cap, meaning $35B cease to exist, but $10B gets rolled forward into buying more MBS. This has a net tightening effect on cash reserves in the system, while the Fed is still buying MBS. If for example, only $20B in MBS mature that month, only $20B of balance sheet reduction occurs, but the fed doesn't sell the difference to reach $35B, as it is a roll-forward cap, not a tightening target. This is why they aren't tightening at the full $95B rate, because some months the maturing bonds/mbs are totalling below the shredder cap.

The fed doesn't use cash bills so to speak, instead at these volumes it uses reserves, which are redeemable for cash, but function only in the financial system as a way to borrow treasuries in Repo for loan collateralizational which -does- create money. Essentially Reserve liquidity is one of the ingredients for money liquidity, but not exclusively. So they're reducing how much sugar there is to go around, but cakes can still be made at higher interest.

Something else of note is that the Fed remits its profits after expenses to the Treasury, which they do by transferring over to the TGA to help reduce its deficit. Recently the Fed is running at a deficit paying interest on commercial bank reserve accounts, so they are creating a "deferred asset" which must be paid off before remitting to the treasury again. The reason being each dollar liability needs a corresponding asset on their balance sheet. This means in the near term the treasury will be issuing more bills/bonds to cover the coming deficits.

You have it inverted. Firstly, the banks bundle mortgage loans into MBS and sell to fannie/freddie/fed for reserves; Treasuries are more straightfoward and don't need bundling. In the end the bank is detached from the loan, they were merely the originator.

The fed buys the loans in exchange for reserves, increasing their balance sheet with the new loan asset and their measure of money supply by an equivalent amount of reserves. When the loan matures and is fully paid off, the fed is given back the reserves + interest. Normally they take the principal and buy more loans to maintain the balance sheet size, and remit the profits to the Treasury (loan interest minus expenses on running the fed and interest on accounts commercial banks have with them).

The key thing to understand is that the MBS/Treasuries are assets, and the fed's measure of M0 is simply the sum dollar amount of their assets. M1+ they have less control over than you think, that depends on credit creation which occurs when banks are risk-on and making loans or the gov is printing more treasuries (both new assets to back the new dollars). QE/QT is more a psychological thing since it only affects reserve supply. Pre 2008, money supply grew just fine w/o QE.

So to summarize. Fed buys loans to increase reserve supply. Fed maintains balance sheet by rolling forward principal on maturing loans. Fed shrinks reserve supply by not rolling forward or by selling directly back into the market broker-dealers for their reserves.

Their current stance is net balance sheet reduction by shredding maturing loans up to a certain amount, but still rolling forward the rest. So they are either neutral or buying depending on the volume of maturities in the month.

The bond market isn't pricing in that inflation is done, it's anticipating the rate hikes to break something which with the amount of leverage in the system (10+ years of free money) is a guarantee.
