You will know the bubble is about to pop when there are threads about outstanding liquidations that no one will buy.

On AAVE you buy with what the other person borrowed it’s all decentralized moving parts.

So for simplicity’s sake say party A borrowed 100 LINK and put up 10,000 USDC as collateral. When it reaches a certain threshold that smart contract will show up for liquidation.

Party B can then liquidate the loan by supplying 100 LINK and will take an extra 5-10% bounty from the collateral.

You will know that this process has reached critical mass when no one is willing to part with their LINK to close outstanding liquidations because even with a 10% bonus they know they will not be able to rebuy them, or the collateral issued is “worthless” by comparison.

Aave is a lending platform.

You can borrow up to X% of what you supply (depending on which coin you put it).

If what you borrowed becomes more then Y% of the collateral, it becomes liquidated, as it's undercollateralized.

People can then pay part of the debt, and recieve part of the collateral back + a fee.
