To answer your question directly, they could have short exposure to everything in the ETF but they can also selectively short individual stocks contained within to a degree. If an authorized participants break open the ETF packet via redemption, they can simply hold the stocks that are not the stock they want to short, they can sell the stock they want short exposure to, then at the end of the delivery period they will borrow or buy back the shorted stock, rewrap it with the stocks they held and use the ETF 'creation' process to rewrap it back into an ETF share.

Authorized participants are mostly investment banks, brokers, and prime brokers. It's a type of designation they can get for certain market activity privileges, similar to what a market maker designation is for stocks but APs are for dealing with ETFs. That's an example of them actually making a real transaction, but basically yes that's how the process works. Easy to imagine how they use those mechanisms to go short.
