What's the catalyst and sentiment?

Let's talk about tail risk.
1) Tail risk and tactical trend are two different things. When thinking about protection the two can compliment each other very well when paired. Trend will cover the slow market declines, and tail risk will be there to cover the nasty crashes that trend doesn’t cover.

Trend should take a higher allocation in a portfolio but the asymmetry of how tails can perform allows you to only need about 3% -5% of a portfolio. Unless you are trying to run a massively concentrated book.

2) When thinking about investing in tail risk you have to factor in that it is NOTHING like any other area in the market.


Tails are very illiquid and spready and if you are not extremely price sensitive, you are going to decay your payout profile.

Here is an example.

Now let’s say you have a volga shock (Lol.), skew lifts and the market reprices risk.

The tails get repriced at $2.00

Well, the guy that got filled at .05 has now made $4M

The guy that got filled at .20 has now made $1M

Very big difference there.

You’ll generally see a market like this

.05 -.20

Most folks will say, “that’s cheap, just buy it”.

This is very wrong.

Let’s say you allocate $100k to buy those tails.

One order gets filled at .05 the other at .20.

The problem with most is that they do not have the systems or the infrastructure to sit there and get filled at .05, so they just purchase the tails at .20 and call it a day.

3) That exact reason is why I am not a fan of “tail risk solutions”.

I’m not saying all tail risk solutions are bad. But if you think you can just run some algo that buys S&P tails every Wednesday or whenever VIX is sub 20. You are really settling yourself up for failure.

These things require a lot of price sensitivity.
